I recommend staying in as close as possible to the main restaurants and stores. Also, near the harbor is nice. Food is EXPENSIVE in Iceland. So try to get a hotel with breakfast included. All the hotels we stayed at in Iceland were hot! Rooms do not have air conditioning and only 2 had fans. The windows only open a crack and they only have duvets. We never had a hotel give us a top sheet. Therefore, if you are sensitive to noise while sleeping, ask the hotel for a room not facing the road.

Timing I usually book hotels when I land at the airport and only one leg of the trip at a time. Traveling off-season you could get hit with bad roads and might not be able to get to your hotel. And of course if you're spending 3 days or more in Iceland, only one day is needed in Reykjavik. You're on the road for the rest Since you're off-season, availability is no issue and prices are affordable.
